Algorithmic trading engines versus human traders – do they behave different in securities markets?

After exchanges and alternative trading venues have introduced electronic execution mechanisms worldwide, the focus of the securities trading industry shifted to the use of fully electronic trading engines by banks, brokers and their institutional customers. These Algorithmic Trading engines enable order submissions without human intervention based on quantitative models applying historical and real-time market data. Although there is a widespread discussion on the pros and cons of Algorithmic Trading and on its impact on market volatility and market quality, little is known on how algorithms actually place their orders in the market and whether and in which respect this differs form other order submissions. Based on a dataset that – for the first time – includes a specific flag to enable the identification of orders submitted by Algorithmic Trading engines, the paper investigates the extent of Algorithmic Trading activity and specifically their order placement strategies in comparison to human traders in the Xetra trading system. It is shown that Algorithmic Trading has become a relevant part of overall market activity and that Algorithmic Trading engines fundamentally differ from human traders in their order submission, modification and deletion behavior as they exploit real-time market data and latest market movements.
Innovative automated execution strategies like Algorithmic Trading gain significant market share on electronic market venues worldwide, although their impact on market outcome has not been investigated in depth yet. In order to assess the impact of such concepts, e.g. effects on the price formation or the volatility of prices, a simulation environment is presented that provides stylized implementations of algorithmic trading behavior and allows for modeling latency. As simulations allow for reproducing exactly the same basic situation, an assessment of the impact of algorithmic trading models can be conducted by comparing different simulation runs including and excluding a trader constituting an algorithmic trading model in its trading behavior. By this means the impact of Algorithmic Trading on different characteristics of market outcome can be assessed. The results indicate that large volumes to execute by the algorithmic trader have an increasing impact on market prices. On the other hand, lower latency appears to lower market volatility.
Competition for order flow can be characterized as a coordination game with multiple equilibria. Analyzing competition between dealer markets and a crossing network, we show that the crossing network is more stable for lower traders’ disutilities from unexecuted orders. By introducing private information, we prove existence of a unique equilibrium with market consolidation. Assets with low volatility and large volumes are traded on crossing networks, others on dealer markets. Efficiency requires more assets to be traded on crossing networks. If traders’ disutilities differ sufficiently, a unique equilibrium with market fragmentation exists. Low disutility traders use the crossing network while high disutility traders use the dealer market. The crossing network’s market share is inefficiently small.
The main argument in this paper is that new information and communication technologies (ICT) in the financial industry will increase specialisation and competition within the European financial centre system and thereby lead to a ‘re-bundling’ of functions of the various financial centres. Frankfurt plays an interesting role in this development as it is one of the main development centres for ‘financial technology’. With these technologies, remote access to the Frankfurt stock exchange and inter-bank payment system is now feasible from most European cities. This leads to a reduced need for physical presence, which opens up new possibilities for the financial sector’s spatial organisation. However, as financial production is information- and knowledge-intensive, spatial and other types of proximity between financial actors and clients are still essential in many stages. We examine the value chains of three different products (advisory, lending, trading) with regard to different proximities, in order to identify possible patterns of their spatial (re)organisation. From these findings, inferences are drawn for a ‘new’ role for Frankfurt in the European financial centre system.
Wie in vielen anderen Bereichen unserer Gesellschaft hat das Internet auch in die Wertpapierbranche Einzug erhalten. Diesbezüglich haben die USA sowohl in tatsächlicher als auch in rechtlicher Hinsicht wieder einmal eine Vorbildfunktion inne. Dies nimmt der Verfasser zum Anlaß, um sich kritisch mit den dortigen Erfahrungen zu beschäftigen. Ferner werden USamerikanische Wertpapiervorschriften besprochen, die sich nicht auf die USA beschränken. Der Gesetzgeber hat neben den Vorschriften über die elektronische Informationsverbreitung bereits Spezialregeln aufgestellt, die alle ausländischen Anbieter betreffen, die das Internet zu Handelszwecken nutzen. Dafür ist es sogar ohne Bedeutung, ob die Anbieter überhaupt einen internationalen Handel betreiben. Die Ausführungen und Regeln betreffen zum Teil die gesamte Wertpapierbranche. Das Hauptaugenmerk des Beitrags ist aber auf Investmentfonds gerichtet. Dabei stützt sich der Verfasser auf eine Untersuchung, die er 1998/99 als „Visiting Scholar“ an der New York University durchführen konnte.
